This paper analyzes the cross-sectional determinants of expected stock returns in the Korean stock market. Based on Bali, Cakici, and Whitelaw(2011), we run the cross-sectional regression by using firm-level data listed on the Korea Stock Exchange. The sample firms are selected from the manufacturing firms listed on the Korea Stock Exchange during the period between July 1997 and June 2010. The empirical findings can be summarized as follows: First, we find that the maximum daily returns variable (MAX) is a statistically significant determinant of expected stock returns in the Korean stock market. Specifically, the Max factor has a significantly negative relation with future stock returns. Second, investors in the Korean stock market have a preference for some stocks with maximum daily returns during the previous months. And their preference strongly appears to continue into the next month. Third, after controlling some variables such as Size effect, BM ratio, MOM and Beta, the MAX factor has the explanatory power enough to predict future stock returns.

In this paper we try to test whether the so-called momentum effect does exist in the Korean stock market by using a new methodology based on Novy-Marx(2011). Our empirical findings can be summarized as follows. First, we find that stock returns are significantly related to the short-term cumulative stock returns as well as the medium- to long-term cumulative stock returns. Second, we find that the short-term and the medium- to long-term portfolio performance factors are significantly correlated with the systematic risk factor such as the market beta, size and book to market ratios. Third, we find that the contrarian strategy is more useful than the momentum strategy in the Korean stock market. Specifically, we show that the good performance of the contrarian strategy is based on the short-term portfolio performance.

This paper tries to answer the following question: Does the portfolio investment strategy based on the so-called beta information result in expected stock returns in the Korean stock market? In this context, the paper evaluates the power of beta relative to firm size or book-to-market ratio in the determination of expected stock returns. The paper finds that the power of beta is considerably limited compared to firm size or book-to-market ratio. Therefore, the paper concludes that the investment strategy using beta information is not so successful without considering the other two explanatory variables.
