H. Markowitz’s Mean-Variance model, the most widely-used optimal portfolio selection model today, stand when risk can be measured by the distribution of expected profitability under the assumption that the actual probability distribution of risk assets follows normal distribution. However, using standard deviation as the means of measuring risk is inappropriate because actual time series of risk assets has skewed distribution with fat tail. This study determines optimal portfolio using a risk-measurement method, Value at Risk, (VaR) newly developed to address the limitations of using standard deviation as explained above, and compares the results with the outcome derived using existing Mean-Variance model. Especially, the emphasis is placed on extracting characteristics of Mean-VaR’s efficient frontier through empirical analysis and the results from optimal portfolio are compared using actual data and model with utility function. The empirical analysis has verified that the efficient frontier of Mean-VaR 1) lies above efficient frontier of Mean-Variance, 2) takes the form of straight line as confidence level t approaches 50%, 3) is characterized by not having solution that minimizes distribution of portfolio, and 4) converges with efficient frontier of Mean-Variance when confidence level t is fixed on value close to 1. Lastly, solving for tangency of efficient frontiers of Mean-Variance model and Mean-VaR model with aversion parameter set at a random number verified that, contrary to existing studies, a risk-averse investor has a smaller distribution when constructing portfolio using Mean-VaR model instead of Mean-Variance model.
