The role of property taxes in capitalization rate variations is explored in the first section. The housing capitalization rate exerts an important influence on the evaluation of public policies that alter property tax payments and interest rates. Capitalization rates have been fairly volatile in recent years, exhibiting substantial cross-sectional variation as pointed out by Phillips (1988).
American Chamber of Commerce Researchers Association (ACCRA) data is used on rents and house values. Lees study (1993) about Generalized Method of Moment (GMM) is adapted for estimating a non-linear panel data model. Specifically, interregional
and intertemporal variations of capitalization rates in the housing market are analyzed using user cost model. More importantly, the role of property tax on capitalization rates is investigated. Moreover, a non-linear fixed effect model for panel data is set up from the user cost model.
The empirical results show that the coefficient of property tax is around 0.19 or
0.28 without any dummy and with tune dummies. However, it is close to zero in the
models with city dummies and with city and time dummies. The coefficient of interest rates is around 1.08. These facts imply that property taxes are capitalized very little in house values and have almost no effect on the variation of capitalization rates, while interest rates do significantly. This provides some confirmation of the user cost model.
In the second section, business cycles in the housing market are analyzed.
According to Pozdena (1988), there are two views of these housing cycles. The monetary business cycle (MBC) views the interest rate sensitivity of the housing market as an important channel of fluctuation there. Real business cycle (RBC) economists, on the other hand, try to find sources other than monetary sources, focusing on the analysis of the factor market of housing production, changes in technology, and the availability of skilled Iabor as sources of business cycles in the housing market. In this study, a structural VAR model is set up with a different method for orthogonalization introduced by Swanson and Granger (1994) that is based on an analysis of the contemporaneous error structure. To specify the sources of fluctuations in the housing market, several important innovations are included in the model: a marginal income tax rate shock, an interest rate shock, a factor cost shock, a housing supply shock, an income shock, a housing demand shock, a residential price shock, and a housing price shock. Then, main sources of dynamic fluctuations in the housing market are analyzed with the VAR model by analyzing forecast error variance decompositions (FEVDs) and impulse response functions (lRFs). Empirical results show that the interest rate shock appears to be the most significant innovation among all shocks, although the marginal federal income tax rate shock, the housing price shock, and the factor price for housing supply shock also play important roles in explaining cycles in the housing market. Therefore, the MBC view and the RBC view both explain cycles in the housing market. Nonetheless, since the interest rate and the marginal income rate shock are main components of user cost, the user cost shock is the most important shock in explaining housing market fluctuations.
