Korea endured real estate deflation from 1998 to 2000 resulting from foreign currency crisis of late 1997. Korea government lost economic sovereign at those times and had no choice but to raise interest rate and urge companies to lower debt ratio. Many buildings and ownerships of Korean companies were sold to foreign companies at a surprisingly low price and unemployment rate soared very highly.
After mid-1990s, some Korean scholars demanded that liquidation policy of fixed asset such as real estate be institutionalized. They knew that REITs (Real Estate Investment Trusts) had helped to recover asset deflation in other counties, preventing small number of people from owning exclusive wealth by real estate investment. They also knew REITs had been good to small equity investor.
In Korea, REITs is recognized as "a kind of mutual fund and should be a real company in order to distribute profits to investors who provided some fund". Strictly speaking, REITs is a REIC(Real Estate Investment Company) in Korea. In Korea, REITs must have permission. Korea REITs must raise more than 30% of fund from IPO(Initial Public Offering), and directly invest more than 70% of fund in real estate, it also must allocate more than 90% of net income to equity shareholders and one shareholder must not own more than 10% of equity. Now, as of early 2001, 2 small size CR-REITs(Corporate Restructuring REITs) are only being operated. One is office REITs and the other is a complex REITs including apartment, office and education center.
This study aims to verify whether REITs system can be established in Korean hotel industry. Among many industries, hotel is one of the industries that can be influenced by real estate investment and other real estate features. Because it is very difficult to access the prospects in REITs, this study focuses on FFO(Fund From Operation) and Delphi survey taken by REITs specialists'.
Following research method and range are used in this study.
First, in order to identify the characteristics and operation strategy, hotels REITs in the US is researched. This case study produces hotel REITs operation strategies and 14 public REITs' operation results.
Second, to study Korean hotel industry's operation results and profitability, 23 upper-upscale hotels and upscale hotels in Seoul are researched with regard to FFO rate(FFO from Asset). For an investor, it is important to evaluate industry profitability. Because there are many differences in accounting between Korea and USA, this study, of course, needs adjustments on income statement and balance sheet. These adjustments include income tax, depreciation, special loss and gain and asset reassessment.
At last, experts were interviewed. Interviewees were divided into two group. One is hotel and asset manager, appraiser and investment company which had ever examined REITs system. And the other is investor group which can give investment conditions to hotel REITs.
This interview's output follows. In the US, about 5% of total hotels belong to REITs in year 2000(Legg Mason Wood Walker Inc.), and 15 hotel REITs, except for one non-public REITs, have about 1,400 hotels. FFO rate (FFO/Asset) from 13 REITs, except for Starwood, was 7.4%(weighted average). Most hotel REITs used percentage lease, pooled lease and long-term lease and their dividend goals are 10 ∼ 12% to shareholder. Most of them purchase existing hotels at a less than replacement cost and renovate them to suit to target market. Some hotel companies such as Marriott and Starwood invade global market turning to REITs.
In search of the profitability of Korea hotel company, finance data of 23 hotels (13 upper upscale hotels and 10 upscale hotels in Seoul) are used. From 1999 to 2000 these hotel companies' weighted average FFO rate(after adjustment) was 4.1% and 4.2% respectively. Upper upscale hotels' rate was 4.2%(1999) and 3.7%(2000), while upscale hotel was 2.9%(1999), 9.2%(2000). During these period, the operation results of upscale hotel companies are superior to upper upscale. About 40% of upscale hotel companies had higher than 7% FFO rate but in case of upper upscale, just 15.2% did. This study produced an additional output that during 1999 and 2000, 15 hotel companies reassessed their real estate resulting in their capital gains of 118%.
The last stage of this study is interviews with two groups. Interviewees(12 people) related to hotel REITs think that generally profitability of hotel is higher than that of office REITs and expect dividend yield rate of competent hotel REITs to be at least 10%. And most of them think feasible lodging market is upscale and midscale hotels. At last, they said that a few changes are needed if Korea hotel companies will convert into REITs. A few changes are professionalism and efficiency of management, making much of operation rather than ownership and tax exemption in REITs.
The other intervieweess(11 people) are financial experts. They think hotel revenue is sensitive to external condition such as business fluctuation. Therefore hotel profitability is less stable than that of office. But they can finance as low as 8% if it has a shield of stability. They prefer house rent, office and retail to hotel. And if they decide investment in hotel REITs, they attach importance to (1) reliability of hotel management company, (2) reputation of hotels belonged to REITs and (3) expected yield rate.
