The purpose of this study is to provide investors with proper information by examining what impact the corporate research and development (R&D) expenditures have on the firm value.
This study examines and analyzes the impact of three categories of R&D investments on the value of the firms. First, the study classifies the R&D expenditures into two categories based on the firm's funding source, the government's subsidy and the firm's own investment in R&D. Second, the study investigates how the market values the different accounting treatments of corporate R&D expenditures as the R&D expenditures are categorized into either ordinary operating R&D expenditure or the development cost. Finally, the study explores the valuation effect of corporate R&D by analyzing how the market values the firm's R&D expenditures depending on whether the R&D expenditure is treated as either industrial property rights or advertising costs. The valuation impact of the R&D expenditures was measured utilizing variables such as initial public offering price, the closing market price on the first trading day after initial public offering(IPO), Tobin's Q and the growth rate of sales.
The sample consists of firms listed in the KOSDAQ stock market of the Korea Exchange during 2000 - 2008 period. During this sample period, the firms were traded on one of two sections, venture firms section or general firms section; total 115 companies including 52 venture firms and 63 general firms are used to test the first hypothesis; total 211 firms including 112 venture firms and 99 general firms are used to test the second hypothesis; and total 346 firms consisting of 154 venture firms and 192 general firms are employed to test the last hypothesis.
The results of this study are as follows.
First, this study analyzes what impact the source of corporate R&D funding has on firm value and its performance. The results show that the government’s subsidy portion of the firm's R&D expenditure does not have any significant impact on the initial public offering price, the closing market price on the first trading day after IPO, Tobin's Q, and the growth rate of sales. However, it is found that the firm's own investment in R&D has significant positive(+) impact on the initial public offering price, the closing market price on the first trading day after IPO, and Tobin's Q(t=0) except the growth rate of sales. It also shows that the firm's own investment in R&D contributes more effectively to the firm value than the government’s subsidy does.
Second, this study analyzes what impact the different accounting treatments of corporate R&D expenditures have on firm value and its performance. The ordinary operating R&D expenditure of firms listed in KOSDAQ has significant positive(+) impact on the initial public offering price and the closing market price on the first trading day after IPO. On the other hand, it is found that the development cost has significant positive(+) impact not only on the initial public offering price and the closing market price on the first trading day after IPO but also on Tobin's Q (t=0~1) and the growth rate of sales (t=0~3). These results imply that the valuation impact of the R&D expenditure may last longer when the expenditure is treated in the form of development cost, an expenditure that is related to a specific product or technology of which future economic benefit may be deemed substantial. Contrastingly, it is found that the valuation impact of ordinary operating R&D is quite limited to a very short period of time due to its characteristics of daily expense of which future economic benefit is short-lived.
Third, this study analyzes what impact the industrial property rights and advertising costs have on firm value and its performance. It appears that the market rarely values whether the R&D expenditures are treated in the form of either the industrial property rights or advertising costs. Both variables show no significant impact on the initial public offering price and the closing market price on the first trading day after IPO, and the growth rate of sales. However, it is found that the industrial property rights take statistically significant positive(+) effect on Tobin's Q from the second year to the fourth year after IPO, and the advertisement costs have significant positive(+) effect on the Tobin's Q starting the first year after the IPO through the third year. The results indicate that the valuation impact might last longer when the R&D expenditure is treated in the form of industrial property rights, given the time required to create profits by developing and utilizing the new technology. The study also suggests that the valuation effect of the advertising costs to the firm may last short, considering that it is used to increase the market share of new product or existing product and to improve the image of company.
This study sought to find the effect of R&D investment subsidized by the government on the value of the firm. Due to the lack of data, the analysis is limited to the examination of the effect of R&D expenditure prior to the IPO on the value of the firm. Further study backed by data of the previous years before IPO is quite warranted. Also, further analysis needs to be done to examine the lagged effects of R&D expenditures on the firm value. The results suggest that the information on the scale and intensiveness of R&D investment at various levels of product development and sales should be publicly available so as to value the firm more accurately.
