With the recent implementation of IFRS-17 and K-ICS, the importance of Asset-Liability Management (ALM) in financial institutions has increased significantly, leading to an increased demand for the valuation of long-term Korea Treasury Bond (KTB) derivatives. However, the virtual absence of a KTB options market in South Korea makes it difficult to directly observe the KTB implied volatility essential for derivative pricing. While a methodology exists to adopt Interest Rate Swap (IRS) swaption volatility as a proxy, IRS rates are linked to the 91-day CD rate and follow the unique liquidity dynamics of the swap market, whereas KTB volatility is determined by sovereign creditworthiness and supply-demand in the cash bond market. Since these factors cause IRS implied volatility to be structurally higher than that of KTBs, the direct application of IRS volatility carries the inherent risk of overestimating the convexity adjustment.
To address these limitations, this study proposes an alternative approach based on the G2++(Gaussian 2-Factor) model framework to indirectly derive KTB implied volatility by isolating the spread between KTB and IRS rates. Specifically, after calibrating the IRS volatility using the Hull-White model, Historical data of 3-month forward rates across various tenors were utilized to estimate the correlations among KTB, IRS, and the spread to compensate for the lack of KTB option data. Finally, by combining the estimated correlations with the quadratic variation relationship between the two rates, the KTB implied volatility was extracted through a root-finding algorithm.
To validate the proposed methodology, an empirical analysis was conducted on KTB CMT Swaps (3Y vs 20Y), categorizing the spread into five segments based on its magnitude and direction (positive, negative, and zero spread). The results consistently demonstrated that the valuations followed the order of 1) Discounted Cash Flow(DCF), 2) G2++ estimated volatility, and 3) IRS proxy volatility (DCF<!-- Not Allowed Tag Filtered --><G2>++<!-- Not Allowed Tag Filtered --><IRS>).
These findings indicate that the DCF method yields the lowest value as it entirely fails to reflect the convexity adjustment by assuming zero volatility. Conversely, applying IRS volatility results in a relatively higher valuation because swap market volatility is transferred to the KTB despite the structural differences between the underlying assets. Consequently, the G2++ spread-based approach proposed in this study serves as a meaningful alternative that complements the conventional IRS proxy method by decomposing and reconstructing volatility components through the structural relationship between interest rates. This study holds academic and practical significance by providing an analytical framework to mitigate mispricing risks under the practical constraints of an absent KTB options market.
