A vast amount of news is generated every day, yet investors face substantial constraints in processing and incorporating this information into asset prices. This study aims to examine how long it takes for industry-related information conveyed through news text to be reflected in stock returns and whether such information, when properly quantified, can be exploited as a trading signal to generate excess returns.
To this end, we construct a text-based industry condition index by developing a dictionary of subject–predicate combinations that explicitly capture industry business conditions, following the methodology of Seo (2023). Using this dictionary, we quantify news articles published between June 2020 and September 2025 and investigate the relationship between the resulting text-based indicator and industry-level stock returns through two complementary approaches. First, we assess the predictive content of the indicator usingbased Granger causality tests. While statistically significant lead–lag relationships are detected for a subset of industries, the number of industries exhibiting unidirectional causality remains limited once reverse causality is taken into account. This suggests that the text-based indicator may contain predictive information.
In the second stage, we estimate industry-level regressions to examine whether changes in the text-based indicator significantly explain future industry returns after controlling for the Fama–French three-factor and five-factor models across multiple lags. The results show that the text-based fundamental index (TFI) exhibits statistically significant explanatory power for a broad set of industries under both factor specifications. However, in some cases, the estimated coefficients differ in sign between the three-factor and five-factor controls, leading to economically meaningful differences in subsequent portfolio performance.
Based on the 14 industries for which lagged changes in the text-based indicator significantly explain returns, we implement two trading strategies: a long–short strategy and a sector rotation (long-only) strategy, both constructed using the most recent TFI value and the lag that minimizes the p-value among candidate horizons. The empirical results indicate that both strategies outperform the market benchmark in terms of cumulative returns and exhibit lower maximum drawdowns. The sector rotation strategy delivers the strongest overall performance, consistently outperforming the market across the sample period. Meanwhile, the long–short strategy achieves comparable returns with superior risk-adjusted performance, suggesting greater practical applicability due to its diversification across industries.
Overall, our findings suggest that text-based measures of industry conditions capture economically meaningful information that is gradually incorporated into prices and can be effectively utilized in systematic investment strategies.
