This study systematically investigates the relationship between financial characteristics and firm performance in the defense industry, focusing on how industry-specific institutional features shape financial decision-making and performance outcomes. The defense industry is characterized by government contracts, stable long-term revenue streams, capital-intensive production, high technological and entry barriers, and substantial regulatory oversight. These attributes are expected to influence firms’ leverage decisions, operational efficiency, financing strategies, and performance dynamics. Accordingly, this study empirically investigates whether and how the financial behavior–performance nexus differs between defense and non-defense firms. Using a sample of publicly listed Korean firms, we employ propensity score matching (PSM) to control for financial differences across industries and estimate regression models incorporating financial leverage, asset utilization, industry indicators, and interaction terms. Firm performance is primarily measured by return on equity (ROE), complemented by operating cash flows. We further extend the baseline model to account for exogenous shocks, including the COVID-19 pandemic, to assess sensitivity of financial mechanisms to disruptions.
The results indicate that while differences in ROE between defense and non-defense firms are limited, defense firms exhibit stronger operating cash flows, reflecting the stabilizing effect of government-backed long-term contracts. Financial leverage is associated with lower firm performance, but this effect is attenuated for defense firms. Nonlinear analyses reveal that high leverage does not sharply deteriorate ROE for defense firms, suggesting that industry characteristics primarily enhance performance stability rather than performance intensity in the context of financial leverage effects. Nevertheless, the mitigating effect of financial leverage weakens during shocks. Analysis of asset utilization reveals distinct efficiency mechanisms across industries. For defense firms, total asset turnover does not significantly affect performance, but its interaction with financial leverage has a positive effect. In contrast, for non-defense firms, total asset turnover positively influences ROE, while its interaction with financial leverage adversely affects performance. Overall, this study provides robust evidence that industry and regulatory characteristics shape the relationship between financial strategies and firm performance and offers implications for managerial financial strategy and policy design in regulated industries.
