This dissertation consists of two essays on the stochastic discount factor (SDF). Chapter 1 empirically demonstrates that Bitcoin experienced a structural break in its price comovement with equities around mid-2020, a shift triggered by its growing institutionalization. Building on this observation, we investigate an issue of developing a legitimate measure that can distinguish between domesticated cryptos and non-domesticated cryptos, where ‘domestication’ refers to two characteristics of individual cryptos, one for comovement in price with stocks and the other for pricing consistency with the stocks. We show that existing parametric approaches based on mispricing measures tend to be overly lenient and can lead to misleading classifications. As an alternative, we propose several variants of the Hansen–Jagannathan distance coupled with a novel nonparametric classification framework. Among these, a product-based measure—defined as the product of a mispricing metric and an idiosyncratic volatility measure—emerges as the most effective in distinguishing domesticated cryptoassets. Moreover, we find that the market prices of risk associated with crypto market factors differ significantly between domesticated and non-domesticated cryptoassets. These findings suggest that the cryp-toasset market is segmented along two critical dimensions: the underlying factor structure and the pricing of factor risks.

In Chapter 2, we propose a simple yet robust method for estimating the stochastic discount factor (SDF) in high-dimensional asset pricing environments. Rather than constructing the SDF from a small set of Sharpe-optimal basis portfolios—as in recent tree-based machine learning approaches—we estimate SDFs from randomly selected subsets of assets and aggregate them to form an ensemble-style estimator. Simulation results show that tree-based methods tend to select assets with strong return correlations and substantial pricing errors in their pursuit of Sharpe ratio maximization. This introduces systematic bias into the estimated SDF and undermines its ability to classify well-priced assets correctly. In particular, the tree-based estimator misclassifies over 70% of truly well-priced assets as mispriced, resulting in an inflated Type I error rate. By contrast, our randomized basis asset approach spreads exposure across diverse asset subsets, reducing the influence of any one asset’s mispricing. As a result, it produces nearly unbiased pricing errors and keeps the Type I error rate below 1%. These findings demonstrate that random subset aggregation offers a theoretically sound and empirically robust alternative to Sharpe-ratio-based portfolio selection for estimating the SDF in high-dimensional asset pricing settings.
