This dissertation consists of two essays on corporate taxation. The first essay, titled "Taxes and Corporate Innovation: Evidence from the R&D Capitalization Rule," examines how taxes affect corporate innovation. The Tax Cuts and Jobs Act of 2017 changed the tax treatment of research and development (R&D) expenses. Beginning in 2022, firms are required to capitalize and amortize R&D expense over several years, rather than deducting it immediately. Using the implementation of the R&D capitalization rule, I find that tax-paying firms reduce both R&D and capital expenditures compared to firms without tax liabilities following the rule change. These results suggest that higher after-tax costs of R&D discourage corporate investment. Additionally, these firms are more likely to report higher effective tax rates and greater accounting income, largely due to reduced R&D spending. The decrease in R&D investment is more pronounced for financially constrained firms as they are less able to absorb the increased after-tax costs. The decline is also stronger for firms with high R&D growth, but weaker for firms with greater product market power and firms receiving research tax credits. These findings indicate that firms weigh after-tax costs and benefits when adjusting their innovation levels. Notably, I provide evidence that firms are more likely to reduce R&D investment attributable to foreign operations in response to the increased after-tax costs. Overall, this study contributes to the literature on the real effects of taxes by documenting the significant impact of the recent tax reform on corporate innovation, offering important implications for regulators considering revisions to R&D tax policy. The second essay, titled "Audit Market Competition and Corporate Tax Avoidance," investigates how competition in local U.S. audit markets affects the tax avoidance behavior of client firms. I find that firms tend to engage in aggressive tax avoidance as audit market competition increases. In highly competitive markets, this behavior is associated with higher tax risk and lower audit fees. Moreover, firms that aggressively avoid taxes are less likely to change auditors in competitive markets, suggesting that auditors become more lenient of such behavior to retain clients. I also find that the effect of competition on tax avoidance is stronger for firms with short auditor tenure and those paying abnormally high audit fees. Conversely, this effect is weaker for firms audited by Big 4 auditors, who have greater reputation risks associated with aggressive tax avoidance. Overall, this study sheds light on the interplay between audit market competition and tax avoidance, providing valuable insights into auditors' role in shaping tax outcomes.
